Also... this scenario often results in a short burst of hot water then a burst of cold or warm.

Thought i would follow up after fixing the issue. It was exactly the proposed problem. Some reason all three valves were open. We closed the bypass valve and what do you know. Good solid hot water. Also got to learn more about the water heater and pump set up by digging in.

Yep, bypass valves in wrong positions is the cause of this issue 9 out of 10 times.
