The valves at the tank when open allow water to go into and out of the tank. IF the bypass valve is in the open position with the tank valves open also, the water will take the path of least resistance and you will get very little hot water. IF the valves at the tank are open, the bypass valve should be closed.
When you close the valves at the tank and open the bypass valve, it allows you to put anti freeze in the system WITHOUT having to fill the 6 gal water heater.
